Think of this as the frozen ice1:53box.1:54Imagine, imagine a restaurant tour who1:57bought $100,000 worth of high-end Wagu2:01beef at the peak of an expensive market.2:05And then that person packed it tightly2:07into a giant walk-in freezer. On his2:09balance sheet, he claims he still owns2:12$100,000 in assets. But when the power2:16goes out and the freezer stops running,2:19that's when things change. If he had to2:21open that door today and sell that meat2:24on the sidewalk to pay his electric2:25bill, well, nobody would give him more2:28than $20,000. My friends, he's2:31technically broke. So, what does he do?2:34Well, he padlocks the freezer door. He2:37labels the inventory held to maturity.2:40That's what it says on the label. And2:42then he writes on his official audit2:44report that as long as he never opens2:46that door, removes that padlock, he2:49doesn't have to admit that the meat is2:52spoiled. That's a pretty uh exciting way2:56of thinking of things, huh? But it's2:58actually pretty accurate. That's exactly3:00what the regional banking sector is3:01doing with $325 billion in low coupon3:05treasuries and residual mortgage back3:07securities, excuse me, residential mort3:10mortgage back securities right now as we3:12speak. They're pretty much padlocking3:14the door, pretending the losses don't3:17exist and quietly freezing your credit3:20to keep from unlocking the vault. It's really3:32important to know about this stuff. And3:34here is exactly how you do it.3:38Okay, let's go straight to the forensic3:40desk arithmetic. That's always a good3:42place to start. Now, let's see how this3:45trap was built. To see it, you have to3:47rewind to the zero interest rate3:50environment of 2020 and 2021. Remember3:53that? Well, it seems like a long time3:55ago, but it was pretty much just3:56yesterday. But you might remember that3:58commercial banks across the country were4:01flooded with trillions of dollars in4:03stimulus deposits. At the time, cash was4:06earning 0%. So, what did bank treasurers4:09do? Well, they chased fractions of4:12yield. They loaded their balance sheets4:14to the brim with 10-year and 30-year4:16fixed rate US treasuries and residential4:19mortgage bonds paying 1.5 to 2.2%. 2%.4:24Then came the tightening cycle. I know4:27you remember that Federal Reserve pushed4:29the target Fed funds corridor4:31aggressively higher. Currently sitting4:33now currently right now at 4% and4:36overnight sofur that's SFR was pinned is4:40now pinned at 3.88%.4:43Now if you guys don't know, if you4:45haven't seen our videos on it, sofur is4:47the rate at which some variable rate4:49loans are priced off of. It's really4:51really short-term money. Think about4:53real estate uh developers, right? They4:56borrow based on sofur. Sometimes4:58variable loans even that folks like you5:00and I get could be also based on sofur.5:03So if sofur goes up, so does the5:06variable rate. If it goes down, so does5:08the variable rate there. It's tied very5:10very closely to the Fed's statutory Fed5:13funds rate. Okay. Meanwhile, the5:15benchmark 10-year US Treasury yield has5:18uh now pressed to 5.2. 27% give or take,5:22but it's up there. On a bond desk,5:24duration, my friends, is pure math. When5:27you hold the 30-year fixed income5:28instrument with a 2% coupon and the free5:31market clearing rate surges beyond 5%,5:35the underlying capital value of that5:37bond crumbles by 30 or 40%. It's just5:41math. Under normal free market5:43capitalism, assets are carried under a5:45discipline called marktomarket. If an5:48asset loses value, you mark it down. You5:51deduct it from your equity and let the5:53market see your true net worth. That's5:56how most people have to do it. Enter5:59FASB or we call it Fazby. Enter Fazby6:03Accounting Standard ASC 320. This is the6:07legislative enabler of this shadow data6:10that I'm talking about. Under the6:12statutory codification, that's a big6:14word, a bank can take a devalued US6:17Treasury or mortgage back security and6:20split it into one of two accounting6:23buckets. Available for sale, that's one,6:26or that's known as AFS, available for6:29sale, or held to maturity or HTM. Now,6:34if they place the bond in the available6:36for sale bucket, well, any decline in6:38value shows up on their reported balance6:41sheet under accumulated other6:44comprehensive income. It visibly reduces6:47tangible common equity. That's if it6:49goes down in that bucket. But this is6:52the big one. If the bank executive signs6:55a piece of paper attesting that the6:57institution has both the intent and the6:59ability to hold that asset until the7:01maturity date, 10, 20, or 30 years into7:04the future. Well, then they could throw7:06it into the held to maturity bucket.7:10Once it's in that bucket, a magical7:13statutory veil drops over the asset.7:16Even if that 30-year Treasury is trading7:18at 60 cents on the dollar in the7:20secondary interdeer market, the bank7:23carries it on its official regulatory7:25balance sheet as 100 cents on the7:28dollar. Wow. I bet you you and I can't7:30do that if we wanted to. According to7:32the latest official data from the7:34Federal Deposit Insurance Corporation,7:36the FDIC, its quarterly banking profile,7:39total unrealized losses on investment7:41securities across all US commercial7:43banks rose $19 billion in a single7:47quarter to $325.17:50billion. My friends, let that sink in.7:53You know why that happened, right?7:55Because yields went up and prices went7:57down. over $325 billion in holes on the8:02asset side of the ledger. Now, here's8:04the exact three-stage catalyst sequence8:07that is playing out behind the scenes.8:09Pay attention now. Catalyst number one8:12is the deposit rate spread. When a bank8:15holds billions in assets earning 2%, it8:18can't afford to pay you 5% on your8:21savings account without literally8:24bleeding cash. So regional banks8:26continue to pay 2/10en of a percent to8:284/10en of a percent on consumer8:31checking. Sophisticated wealthy8:33depositors and there more and more of8:35these not necessarily even wealthy but8:37sophisticated ones and corporate8:39treasurers they don't tolerate that8:41anymore. You and I wouldn't tolerate8:42that. What they do though is they sweep8:45their liquidity out of regional banks8:47and park it directly into treasury bills8:49or government money market funds8:51yielding over 4%. Now catalyst number8:54two is the liquidity extraction to8:58replace those fleeing deposits. Right?9:00Remember people are pulling money out9:02and putting it elsewhere. The trapped9:04regional bank can't sell its held to9:07maturity bonds, right? They need money.9:09If you call and you come in and you want9:11your money, they have to get it from9:13somewhere. Well, they can't sell those9:15held to maturity or htm bonds. If it9:18sells even a tiny fraction of its htm9:21portfolio to raise cash, accounting9:23regulations declare the entire portfolio9:26to be tainted. They'd be forced to mark9:29all $325 billion to true market value9:33instantaneously. It would be a mess. It9:35would immediately evaporate their9:36regulatory tier, one common equity, and9:39trigger automatic FDIC supervisory9:42intervention. So, okay, it's clear that9:46they would probably not do that unless9:47they really, really had to. So, instead9:49of selling those bonds, the bank goes to9:51wholesale borrowing markets. They borrow9:54from the federal home loan banking9:56system. They borrow in the overnight Fed9:59funds window. They pay 4% plus to borrow10:02cash just to backfill deposits that were10:05previously sitting there for free. Okay,10:09this is getting serious, right? Catalyst10:11number three. Catalyst number three is10:13the balance sheet strangulation. When10:16your assets yield 2% and your wholesale10:18liquidity liabilities cost you 4%. Your10:22net interest margin, guys, it turns10:24negative. You're slowly liquidating your10:27internal capital to keep the lights on.10:30This is the mechanical reason why10:32regional banks are underground10:34volcanoes. They their trading desks see10:37this every single day. We see regional10:40bank stocks rated as strong buys on10:42television while their tangible common10:45equity ratios in real time are10:47functionally zero. Now how does this10:51institutional accounting chicainery10:53smack you right in the wallet? Now this10:56is where the rubber meets the road for10:58every household in the country. When a11:01commercial bank can't unlock its capital11:03from the held to maturity vault and when11:05its capital ratios are constricted by11:08$325 billion in unrealized paper losses,11:12it has only one operational lever11:15available to protect itself from11:18regulatory closure. It must shrink its11:21loan book. Now, this is the stealth11:25liquidity squeeze. Banks don't send out11:27a press release announcing that they're11:29freezing credit to compensate for bond11:31market bets that blew up. No, instead it11:34transmits silently across three vital11:37consumer tiers. First, look at11:40residential home equity and mortgage11:42lines. If you applied for a home equity11:44line of credit 3 years ago, it took 1011:47days and a basic property inspection.11:49Today, banks are quietly denying HELOC11:52applications to 60% of qualified buyers11:56or demanding 75% loantoval buffers.12:01They're not doing this because they12:03think your house lost value. No, they're12:05doing it because every time they extend12:07a new $100,000 home loan, they must set12:11aside fresh [snorts]12:12regulatory reserves and they don't have12:15the spare capital reserves to allocate.12:19Second, look at small business credit12:21and commercial inventory lines. Small12:24businesses employ half of the American12:26workforce. When a local manufacturing12:50firm can't access its $20 million12:52facility, it doesn't buy new capital12:54equipment. It cuts over time and it12:57freezes hiring and it begins layoffs.13:00That's how it works. Third, and most13:02directly threatening to every retail13:04consumer is unsecured borrowing and13:07deposit friction. Credit card issuers13:09owned by regional banks banking networks13:12are aggressively cutting unused credit13:14card balances on prime borrowers. That's why this becomes very very14:50important. Now that side note aside,14:53let's get to the steps uh for protection14:55here. Step number one, audit and14:58diversify your cash counterparty risk15:00immediately. Don't keep more than the15:02$250,00015:04statutory FDIC insurance limit under a15:06single insurable registration at any15:09mid-tier regional institution. If you15:11want to be careful, if you operate a15:13business with an LLC with millions15:15millions in working capital, don't leave15:17cash in a standard commercial checking15:19account. utilize uh intrified deposit15:22placement networks, formerly known as15:25CDRs, Cedars, uh which automatically15:28sweep excess cash into fractional lots15:31of under $250,00015:33spread across hundreds of FDIC and short15:36member banks. Look into that. More15:38importantly, convert excess idle15:40operating reserves directly into15:42Treasury only direct registrations via15:45Treasury Direct or short duration15:47Treasury bill funds managed by reputable15:50cons custodians. When you hold a one-mon15:53or a three-month US Treasury bill15:55directly, you have zero bank15:57counterparty risk. You're lending to the15:59United States sovereign government16:01directly, earning over 4% right now16:03instead of serving as an unsecured16:06collateral for a trapped regional16:08lender. Step number two, scrub your16:11equity and retirement allocations of16:13regional financial and unsecured credit16:15exposure. Pull up your 401k statement16:17today and look at your passive index16:20holdings. Millions of Americans hold16:22generic broad market equities that16:24heavily overweight regional banking16:26indexes and vulnerable commercial real16:28estate lenders. If you anticipate17:20needing capital over the next next 12 to17:2324 months, whether for a real estate17:25acquisition, a business expansion, or a17:27family contingency buffer, don't wait17:29for lenders to voluntarily close the17:31window. If you currently hold an active17:34prime home equity line or a line of17:36credit, draw down your required17:37liquidity buffer now and park it in high17:40yielding short duration sovereign paper17:43where you control the possession. Once a17:45ban commences statutory balance sheet17:47contraction, uh uncommitted and17:50revolving lines are the first assets17:52that unilaterally freeze or terminate17:54with 30 days notice. Control your access17:57to capital before the institutional18:00folks cut the pipe. Now, let's pull this18:03entire machine together.
