They told you for 40 years that1:04when geopolitical tensions surge and1:06energy prices spike, well, you run to1:09safe havens. You buy metals, you hedge1:12against inflation. Yet, on the exact day1:15those risks surged, the alleged safe1:17havens were forcibly dumped literally1:20out into the street. Retail commentators1:24spent yesterday screaming about paper1:26suppression and shadow manipulation. My1:29friends, don't buy that excuse for a1:31single second. Okay. What took place on1:34Wall Street yesterday morning was not a1:36retail conspiracy. It was a ruthless1:39crossasset margin call that started in1:42the sovereign bond market and it's about1:45to hit every single 401k and bank1:47balance in America. While retail1:51investors were watching commodity ticks,1:53the benchmark 10-year United States1:55Treasury yield opened yesterday at1:575.16%.1:59It didn't get better. It actually got2:01worse all day. It charged straight up2:04through the session to touch 5.27% at2:07one point. That, my friends, is the2:09highest level printed on Wall Street2:11since June of 2007. We've been talking2:15an awful lot about this lately, and bad2:18got worse the other day. It shatters leverage hedge2:35fund balances and it trips institutional2:38risk metrics and forces prime brokers to2:41issue immediate emergency cash demands.2:45And when Wall Street risk managers walk2:47onto the trading floor at 10:00 in the2:49morning and issue a variation margin2:52call, traders don't sell what they want2:55to sell. They sell well, they sell what2:57they can sell. We think4:04about, oh, I have some Apple, I have4:06some S&P 500 in my 401k, I bought some4:10gold coins for safety. Those are silos.4:13But institutional macro funds don't4:15think in silos. They trade what are4:18called risk parity balances and4:20multi-asset leverage accounts. They hold4:23billions in equities, billions in4:25longduration corporate bonds, massive4:27derivative positions in crude oil, and4:30hundreds of millions in metals on the4:33COMX. They don't finance these4:35multi-billion dollar bets with full4:37cash. They borrow in the overnight repo4:40market at 3.88%.4:43And that is based on sofur, right? S4:47OFR. We talk about that sometimes here4:49at Truth Bombs. They pledge assets as4:52collateral and they're running leverage4:54ratios of 10:1, sometimes 20 to1 or even4:58higher than that. Now look at the5:00sequence of what hit the wires yesterday5:03morning. Catalyst number one, oil broke5:06out toward $95 a barrel on stalled5:09diplomatic talks and straight her moose5:11threats. The stuff that was bubbling5:12around all weekend long, just waiting5:15for Monday's open. When oil rockets5:18toward triple digits, quantitative macro5:21models run an immediate what we call5:23inflation shock calculations. They5:26calculate that headline CPI is about to5:29reacelerate and reacelerate rapidly.5:33Catalyst number two, that inflation5:35print hit a market already reeling from5:38the recent Fed rate hike to 3.75 to 4%5:42that happened just recently.5:44Institutional traders suddenly priced in5:46rising odds of another impending policy5:49hike before year end. And that well that5:53is when the dam broke. The benchmark5:5610-year Treasury yield, which opened the5:58session at 5.16%,6:01blew through key resistance and spiked6:04all the way to 5.77%6:07by the close. Uh when a 10-year yield6:09surges that aggressively in a single6:11session, my friends, the immediate6:13capital depreciation on leverage fixed6:15income balances is, well, how else can I6:19put it again? It's catastrophic.6:21Multiple asset hedge funds suffered tens6:24of millions of dollars in paper losses6:26before 11 a.m. even rolled around. And6:30at that exact second, the clearing6:32broker computer engines fired off what6:34we call automatic alerts. Portfolio6:37equity buffers dropped below statutory6:39covenants. The prime broker issued6:42demand. wire us 20, 50, or $100 million6:47in cash collateral by 2 p.m. Obviously,6:50it's different for all, but it's sizable6:53typically and or they they suggest that6:57they if they don't get the money,6:58they're going to be hard liquidating7:00accounts. Okay. Now, put yourself in the7:03chief risk officer's chair on that7:05trading floor. You have to raise $507:08million in hard cash in three hours. You7:11can dump your corporate bonds, can you?7:13No, of course you can't. The secondary7:15corporate debt market is completely7:17illquid. If you dump blocks of unrated7:20debt, uh, biders will penalize you 107:23cents on the dollar, probably even more.7:26We like to say about that kind of stuff,7:28it behaves really well until it really7:29doesn't. By that, we mean when you need7:32to sell it, there is no bid. And this7:34was one of those days. You can't dump7:36those things. Can you dump your big tech7:39holdings? Well, I guess you can sell7:41some of those, but liquidating too fast7:43blows out your own equity book and they7:46trigger tax disclosures. And in case you7:49haven't noticed, my friends, nobody7:50likes tax disclosure. So, where does the7:53trader go to harvest instant painless7:56cash? Well, they go straight to the7:58assets sitting on the largest unrealized8:00profits for the year. And where might8:03they be? Well, they hit the bid on Comx8:06gold and silver futures. They dump their8:09highly liquid commodity paper because8:11that market clears instantly in hundreds8:14of millions of dollars with fractional8:16slippage, if any. Think of a restaurant8:19owner who receives a surprise tax levy8:22demanding $50,000 in cash by the end of8:25the business day. The owner can't sell8:27the commercial freezers in three hours.8:30He can't sell the stove. He cannot sell8:32the dining chairs. So, what does he do?8:35Well, he goes to the office safe, pulls8:37out the family gold and silver savings8:40he was storing for a rainy day8:42emergency. Then he runs down to the pawn8:45counter and sells it at a discount just8:48to keep the restaurant doors open. Well,8:50I know that's a little extreme, but8:52that's exactly what institutional Wall8:54Street did yesterday morning. And now look at the9:12transmission mechanism crushing equities9:14and retirement assets when the 10-year9:17yield sits at 5.27%.9:20The entire discounted cash flow model9:22for corporate valuations is completely9:25reset. When9:59that gets bigger, the valuations, well,10:02they get smaller. It's just math. And10:04simultaneously, it blows out the cost of10:06institutional borrowing. Traders playing 20 to one12:04margin contracts got extracted from the12:07market. Simple. But if you try to go out12:09and buy physical allocated metal12:11yesterday afternoon, retail dealers were12:14not handing out 5% discounts. Retail12:17premiums expanded. Actually,12:19institutional investors who actually12:21hold capital understand that a paper12:23margin call is just temporary. The debt12:26mountain causing it is permanent.
